Have you had the vehicle undersealed/waxoyled? Well known to crud up the switch and give you indication issues despite the difflock still engaging/disengaging correctly.

No, and was in some deep water a few weeks back, so I think you got it wright.

By removing the transmission tunnel panels and lever, there are two connectors attached to brackets a three pin one for high/low and a two pin one for difflock on/off. If water and crud has got into the difflock one it could cause your issue. There is also a sprung detent operated by the difflock lever this too can get crudded up. You could try and tackle this from below the vehicle but it will be difficult to see unless you know exactly what you are looking for and where and you will need arms longer than a gorrilla. Take the selector lever out and the transmission tunnel panel and it will become clear would be my advice.

Pfff, stupid question but if it's crud that causes this because of submerging it in muddy water, can I not just try to clean it by putting a hose from below and rinse with clean water?

I climbed underneath when my Diff Lock selector seized and hosed it out, then a liberal coating of WD40 and a couple of hours later all sorted

Because of lack of time, I'll do the rinsing first.
Later on I will disassemble the whole thing and lube it properly, but one thought: fluid or grease? If grease, will graphite do or not recommended? If fluid, I guess I need to hunt for ACF50. Will plastic dip any eltectrical connectors as well if they are accessible to do so. Thx guys for the great feedback. Saves me a lot of time getting it to/from a dealer.
